That's right

You still have to eventually play the "freeplay", and since you put nothing in the machine, whatever you cash out is a taxable win. You can offset that win with gaming losses during the same year, though. Taking the cash and the 1099 report mean you pay tax on it even if you have a net gambling loss for the year.
